Enterprise Valuation

EV includes in its calculation the market capitalization of a company but also short-term and long-term debt as well as any cash on the company’s balance sheet. EV is a popular metric used for valuation of potential takeover by another company.

An easy way to understand EV is to imagine a purchase of a business as an example. If you take the security holders, you pay EV. The counter-intuitive aspect is that increases or decreases in enterprise value may not correspond to “value creation” or “value destruction”. Any acquisition of assets (whether paid for in cash or through share issues) will increase EV, whether or not those assets are productive. Similarly, reductions in capital intensity (for example by reducing working capital), will reduce EV.
